Microsoft's days as an unstoppable force are over

The software giant's below-expectations second-quarter earnings shocked investors.

And it's cutting 5,000 jobs, the first big layoffs in its 33-year history. The economic mess has highlighted Microsoft's vulnerabilities. It is time for boss Steve Ballmer to stop dabbling in unprofitable business ventures and focus on his exposed core product lines.

Even in the downturn, Microsoft remains the 800-pound gorilla of the software industry. It earned $4.2bn last quarter. But that's an 11pc drop from a year ago and well below what the market expected.

Shareholders responded by wiping some $14bn of value off Microsoft's market capitalisation following the announcement. Its layoffs are even more worrying than its earnings disappointment.

When Microsoft's cash flow was surging, keeping 90,000 employees on hand seemed worthwhile. Its desire to cut costs now is a sign that it sees tougher times ahead.

Indeed, sales of its Windows operating system - the company's bread and butter - were down 8pc last quarter as consumers bought fewer PCs.

Software, including Windows and a host of other offerings, generates nearly all of the company's operating income.

Yet Microsoft has been diverting much of its resources from its core businesses toward side projects like video games, music players and online search. None of those contribute significantly to its bottom line.

Microsoft's Xbox gaming console only entered the black in 2008 after seven years in the red. Its Zune music player has been bedevilled by bugs. And its MSN search engine commands less than one-tenth of the US search market.

Meanwhile, Microsoft's mainstays are under pressure from companies like Google that are pursuing so-called cloud computing initiatives - essentially, free online software products - to target its cash cows.

To keep a dip from turning into a rout, Ballmer needs to abandon Microsoft's host of also-ran distractions and train his focus back on the core business.

Zune's 54% Decline Drags Xbox Division Down

Digging into Microsoft's recent earnings report - the one that stated that the Entertainment and Devices Division over-performed - one element of that division stood out.

Certainly, recent Xbox 360 offerings and price-cutting save a healthy uptake of that part of the division. On the downside, however, was the Zune. If you're British, you may only have seen Microsoft's iPod beater in mythologies. If you're in the USA, where the device has been on sale since 2006, it's possible you've seen boxes of the music player lying around the place.

Well, here's what Microsoft's most recent Form 10-Q has to say:

"Zune platform revenue decreased $100 million or 54% reflecting a decrease in device sales."

Ouch. This text is followed by a slightly more detailed look at the division as follows:

"EDD operating income decreased primarily due to increased cost of revenue, research and development expenses, and sales and marketing expenses, partially offset by increased revenue. Cost of revenue increased $139 million or 7%, primarily driven by increased costs associated with the Xbox 360 platform reflecting the increase in console and video game sales. Research and development expenses increased $106 million or 29%, primarily reflecting increased headcount-related expenses associated with the Windows Mobile device platform. Sales and marketing expenses increased $83 million or 19%, primarily reflecting an increase in product advertising and channel marketing."

The six months ended December 31, 2008 compared with six months ended December 31, 2007 are described as follows:

"EDD revenue decreased primarily due to decreased Xbox 360 platform and PC game revenue, partially offset by increases in other EDD product revenue. Xbox 360 platform and PC game revenue decreased $196 million or 5%, primarily as a result of the $330 million of incremental revenue from the launch of Halo 3 in the first quarter of fiscal year 2008 and decreased revenue per Xbox 360 console as a result of price reductions during the past 12 months.

"We shipped 8.3 million Xbox 360 consoles during the first half of fiscal year 2009 compared with 6.1 million Xbox 360 consoles during the first half of fiscal year 2008. Other EDD product revenue increased $169 million or 15%, led by increased sales of application software for Apple’s Macintosh computers and mobile and embedded device platforms.

"EDD operating income decreased primarily due to increased research and development expenses, partially offset by decreased cost of revenue. Research and development expenses increased $251 million or 37%, primarily reflecting increased headcount-related expenses associated with the Windows Mobile device platform, driven by recent acquisitions. Cost of revenue decreased $112 million or 4%, primarily driven by decreased Xbox 360 manufacturing and warranty costs."

So, year-on-year, Microsoft's game revenues decreased. Although, "decreased revenue per Xbox 360 console (came) as a result of price reductions during the past 12 months", the company did manage to get 2.2 million more 360s into homes than the previous year

hier mal ne lustige storry

Sony Boss Spits The Dummy Over PS3 Pricing Claims

The boss of Sony Computer entertainment is really “Pissed”. In an emotional telephone call he claimed that Sony was not price gouging Australian consumers despite the fact that as of today the cost of an 80GB Sony Playstation at JB Hi Fi is $688.95 while at Best Buy in the USA it is selling for US$399.00 which based on today’s exchange rate equals A$595.00.

In the past the PS3 has been up to $150.00 to $284 more expensive in Australia than in the USA and even when the exchange rate was $0.96 in October of last year Sony SCE still had a recommended retail price of $699 in Australia on the same PS3 Console that was selling in the USA for $399.

The price difference then was a staggering $284.00.

Even Resistance 2 a game for the PS3 is being sold by SCE in Australia for $109.00. In the USA the game is US$50 which is still $25.00 cheaper when today's exchange rate is applied.

Michael Ephraim the CEO of SCE said in reference to a recent comment article written by me titled "Why Sony Is Utterly Broken And Why A PS4 Is Needed Now" "I am fed up of Sony being bashed we are not price gouging neither do we have regional codes in our software. I am calling in our lawyers as we are not in any way price gouging Australian consumers. This is misleading. We have to factor in exchange rates etc".

SmartHouse initially did infer that regional coding prevented consumers from using software purchased in the USA, we were wrong and have removed the comment.

When asked why Sony had never made a profit from the PS3 he refused to answer the question.

On the issue of Sony selling the PS3 in the past based on the fact that it had a Blu ray player and that now consumers can buy a low cost Blu ray player or get one built into a third party device he said "So what that consumer's can now buy a separate Blu ray player. What price do you think they will have to pay?"

When told $200 for a player and that PC's and home theatre kits were now coming with Blu ray built in for free he said "So what we have firmware upgrades and consumers can access content on the Internet".

"I am angry I am bloody angry over this story you will be hearing from my lawyers. Just because Sony is making losses does not mean that you can print garbage like this. I repeat we are not price gouging Australians".

He then hung up.

During the 5 minute rant he refused to explain why Sony was unable to deliver a hero console product that the Company could actually make money from.

He also refused to explain why Australians were expected to pay more for a Sony PS 3 than a US consumer.

SmartHouse understands that in Australia Sony supply major retailers like Harvey Norman, JB Hi Fi or EB Games direct so there are no distributor costs. The products are shipped direct from manufacturer to retailer. The same applies to Best Buy in the USA.

So Why All The Microsoft Game Group Firings?

Microsoft said they were sacking 1,400 people across the entire company, yet a disproportionate number of those cuts fell upon the (relatively) small gaming group. What gives? Did somebody piss in Steve Ballmer's coffee?

In the literal sense, no, but somebody looking at Micosoft's research & development budget may well have exclaimed "oh man, the entertainment & services division is sure pissing in everybody else's coffee".

spending.jpg

Look at this graph. It shows the R&D spending across the entire company in the six months leading up to December 31, 2008. Now look at the far right. Look how much the entertainment & services division (the Xbox, Games for Windows, Zune & Windows Mobile guys) blew through.

They spent more than the Windows guys! Who were working on Windows 7! And nearly as much as the server & tools crew! This despite the fact the E&D team is small compared to those other two, and contributes bugger-all towards Microsoft's overall bottom line (only $329 million of the company's $6.2 billion).

So if costs needed to be cut, and you were doing the cutting, and you looked at that expenditure, you'd know a good place to start.

Before you all go blaming some mysterious Xbox portable, the rumoured 360 waggle or even the Zune, it's worth noting a fair whack of that increase in spending was due to Microsoft's acquisition of the guys behind T-Mobile's Sidekick. That meant more people working on more R&D, which increased the spending proportionately.

So, there you have it. One good reason (one out of a few) why the axe fell on the E&D group. All that spending with so little return made them the first, and most obvious target for some enforced belt-tightening.
